Which one is correct? Probably "she lives", but can you explain to me why?

"she lives" is correct.

"Where does..." is a proper way to start a question, but only when it stands alone.

"she does live" would only be used if you were contrasting with where she does not live. For example:

"I know she doesn't live in Rome."
"Have you any idea where she does live?"
