Hi,
I'd say 'not formal enough'. eg you wear a tee shirt and jeans to a party where everyone else is wearing a suit.

I agree that "underdressed" refers to one's level of formality and not fashion-consciousness. It is also possible to be "overdressed" and err in the other direction; for example, to wear a beaded cocktail dress when the other ladies are in skirts and sweaters, or jumpers as I believe they are called in BE.
