This is the place where/ that a theater used to be.

1. This is the place a theater used to be.
2. This is the place that a theater used to be.

I wonder if the both sentences are grammatical.

That is good if the building is there and is used for a different purpose.
If there is nothing but vacant land, then you can say: "There used to be a theater here."
