I believe the second sentence is correct, but I'm not sure why. I'm hoping someone can explain this. Thank you!

Yes, it is. There are two reasons that can be used to justify this choice.
1) "fire and smoke" can be considered a unit.
2) After "There was" you can have two or more nouns if the first one is singular.
I would not even consider "were" in that sentence.
