That / This

I saw this on TV and the lady is telling a story of a dream she had.

1. He is driving, he starts to hyperventilate. He grabs for a bottle of Prozac, but it's empty. All the while this is happening that song from "The Wizard of Oz" is playing.

I don't get this part here:

2. All the while this is happening that song from "The Wizard of Oz" is playing.

3. All the while this is happening this song from "The Wizard of Oz" is playing. (What happens to the meaning of the sentence when I use 'this' ? Is it correct?)

4. All the while that is happening that song from "The Wizard of Oz" is playing. (What happens to the meaning of the sentence when I use 'that' ? Is it correct?)

5. All the while this is happening this song from "The Wizard of Oz" is playing. (What happens to the meaning of the sentence when I use two 'this' ? ? Is it correct?)

6. I saw this on TV and the lady is telling a story of a dream she had. (Is 'is' correct here? Or should I use 'was' ? Why?)

Thanks.

In narration as here, this refers to an immediately apparent event and that refers to something more remote. It is a technique for involving the listener more or less in the narration 2-- This = driving, hyperventilating, grabbing. That = the song you will recall from the musical.
