quotations inside paragraphs?

Hello I just want to be certain of putting things in quotations. Each time you put something in quotations, do you have to leave the paragraph to do it?

(This is just part of the paragraph)
We pass a  tall gentleman dressed in a classy suit who stops in tracks. He turns to us and begins asking Joe question after question and he doesn't even look at me. “What is his name? What is wrong with him?” How  Joe politely responds, "You can ask him yourself." Do I look that retarded?

or

We pass a tall gentleman dressed in a classy suit who stops dead in his tracks. He turns to us and begins asking Joe question after question, but doesn't even look at me.

“What is his name?"
What is wrong with him?”
Joe politely responds, "You can ask him yourself.”
Do I look that retarded?

and by the way are there any other grammatical errors there?

You don't necessarily have to break the conversation up into separate paragraphs. For example, the paragraph you quoted might be written as: We pass a tall gentleman dressed in a suit, who stops in his tracks.
