Is this correct?

While me and my friend were walking in the hallway of my school I saw two students fighting over a MP3, I told my friend "They are fighting over a MP3.". What I said was correct because it is incorrect to say "The fight over a MP3.", and also because the fight is happening now, infront of us, right?

Correct. much better to mention the other person first. Because M actually begins with a vowel sound, it would probably be better to say an unless you expect the reader to "say" whateve word the m stands for.

Correct.

Please consider, however: While my friend and I were walking....much better to mention the other person first.
