If it's literal, does the use of 'toast' instead of other verbs such as bake or cook sound natural?
I thought 'toast' was used mostly for bread slices.

Or does the use of 'toast' indicate that she doesn't really bake the cakes from raw ingredients but merely reheat the already baked cakes?

Yes, often bread slices, but similar things too. As you will see if you search for images of "teacakes", they are fairly flat "bready" cakes that can be sliced in half and toasted in a similar manner to bread.
