HELP!IS THIS SENTENCE GRAMMATICALLY CORRECT?

It's only borderline grammatical. It should include "in saying" or "when they said".

They were being honest [in saying / when they said] that I looked fat today.

It's clumsy wording, but I wouldn't say it is wrong. Better is
eg "They were being honest about the fact that I looked/look fat today"
eg "They were being honest about me/my looking fat today"
