Do you mean like in the picture below? If so, it would be "Children sit with their arms folded."

"Folded hands" is, for me, a somewhat unclear term. It seems to be variously used for clasped hands, for hands pressed together palm to palm as in prayer, or for one hand placed over the other, as in one's lap. In any case, it can't mean the gesture in the picture above; that is definitely folded arms.
