gerund or infinitive?

Why should this sentence read "Papyrus was used for making not only paper but also sails and baskets" and not
"Papyrus was used to make not only paper but also sails and baskets"

Answer 2 was deemed wrong in a TOEFL test.

was used to make - I think that is means that nowadays we don't use papyros for paper,sails and baskets which is not true.

No. I think you're confusing this with another construction. Your remarks would apply better to this sentence:

"Papyrus used to be used to make not only paper but also sails and baskets."

I agree. Both sentences are correct. The second one, however, may be confused with another construction. "Used to" as in a habit in the past. "I used to swim every week."
