Is it OK to say: X (name of the city) lies by the Y river.

Does it mean that by the Y river is completely unacceptable?

In the Uk it would tend to mean that it is near the river rather being next to it. I know it is a strange idea for anything other than a boat or swan to be on the river but tht is how we phrase it.
