2)being torn down

That was my answer too, but in one of tests the answer was 1. Is that correct? 2 or certainly wrong.

Both are possible.

The children all watched with fascination as the old house was torn down.
They watched the complete destruction of the house.

The children all watched with fascination as the old house was being torn down.
They watched some, but not necessarily all, of the destruction.
