I don't see anything formal in this sentence. On the contrary, I think it's very informal.

Exactly. Using "hang out" shows an informality. Do you know who your children hang out with? is a very normal and expected way to say this.

Do you know the other children with whom your children associate? -- This is formal to an almost absurd degree.

Perhaps a compromise: Do you know who your children's friends are?
